3 way linking is a loop link building. Suppose there are 3 sites. Site 1 linking to site, site 2 linking to site 3 and site 3 linking to again site 1. In this way they can avoid link penalty but as now search engines have evolved a lot as Google's penguin algorithm these type of link building tactics are no longer in play. They also can red flag your site including penalty of banned from the search engines.

Some webmasters own multiple sites and try to build up one of their specific sites by offering link exchanges from their other sites. In doing this they add a link to you on their other site and get you to link to the main site they are trying to build up.
try reading some blog post regarding 3way linking on search engine land, you will surely get informative and latest update.

It is refer to a type of reciprocal link exchange among three domain instead of two.In a normal reciprocal link exchange,you and your link partner exchange link with each other.Search engine can easily find that out.But in a three way link exchange,three different domain must be involved.

Like if you get backlink any Article site so that type backink 1 way link.
reciprocal link is 2 type link and if you put link on your blog and then you add link reciprocal so that type link 3 way link.

In my views three way for linking is a reciprocal link exchange among the 3 website domain instead of two, but I think 2 way link exchange is still better.
